A Historic Gap Between US Large Caps and Small Caps

A recent chart shows something very interesting in the US markets. It compares large caps (measured by the S&P 500) with small caps (measured by the Russell 2000). What it reveals is that the ratio between the two has now reached the same high as it was back in the year 2000. This means that large caps have strongly outperformed small caps in recent years. Most of the gains and fund inflows in the US have gone into large cap stocks—especially big tech names—while smaller companies have been left behind.

Large Cap Concentration and Liquidity Squeeze

The result of this imbalance is that large cap companies are soaking up most of the market liquidity. As big tech firms grow larger, they dominate not just investor portfolios but also the market indices. On the other hand, small caps, which often represent main street businesses in the US, are struggling. This concentration creates a risky situation where the market becomes heavily reliant on just a few big names. History shows that such concentration can lead to a blowout top where a sharp correction may follow.

Cycle Shift Might Be Near in the US

Looking at past cycles, this kind of stretched ratio often signals that a change is coming. It’s not easy to predict the exact timing, but markets eventually rotate. When large caps become too expensive or over-owned, investors tend to shift their focus to small caps, which may then perform better. This kind of reversal has been seen before, and we could be close to that inflection point once again in the US.

The Opposite Story in India

While the US is seeing large caps at peak levels relative to small caps, India’s story is the opposite. In India, small caps have outperformed large caps over the past year or so. The small cap to large cap ratio in India is now at levels similar to what we saw in 2016–2018. That period was followed by a strong run in large caps while small caps underperformed. This suggests that Indian large caps could be set to take the lead, just as US small caps might begin to shine.

Market cycles are always changing. What is hot today might cool off tomorrow. Watching these large cap vs small cap trends can help investors stay balanced and avoid overcrowded trades.
